# Journal entry for the R&D payroll tax credit

> Each quarter, accrue the employer's Social Security and Medicare as usual: debit Payroll tax expense, credit Payroll taxes payable. When Form 8974 applies the research payroll credit on that quarter's Form 941, debit Payroll taxes payable and credit Payroll tax expense for the credit used; pay only the rest in cash. Presenting it as other income, or as an income tax benefit, are policy alternatives.

## The worked example

Northwind elects $15,102 of its 2027 research credit — earned building StockMatch, a hypothetical — as a payroll tax credit. Its quarterly payroll of $110,000 carries $6,820 of employer Social Security and $1,595 of employer Medicare. Q2 2028 absorbs $8,415; the remaining $6,687 is used in Q3 2028. The entries are summarized per quarter.

## Form 8974, quarter by quarter

Computed by the same tested function the toolbelt runs. The last period absorbs any rounding, so the schedule sums to the cent.

| Q2 2028 | 6,820.00 | 1,595.00 | 8,415.00 | 6,687.00 |

## What the entries do to the accounts

Every entry above posted to the ledger, starting from zero balances: the net debit or credit each account is left with. Debits equal credits, so the books still balance.

| Account | Debit | Credit |
| --- | ---: | ---: |
| 1000 Cash | | $1,728.00 |
| 6010 Payroll tax expense | $1,728.00 | |
| Totals | $1,728.00 | $1,728.00 |

## Why it is booked this way

The employer's payroll taxes are owed on the quarter's wages whatever happens to the credit, so they are accrued the same way every quarter. The credit is a way of paying part of that liability, and the entry that uses it clears the liability without cash.

Where the credit lands is a policy. Reducing payroll tax expense puts the benefit next to the cost it offsets; other income keeps payroll tax at its gross amount; an income tax presentation follows the credit's origin. Pick one with your auditor, write it down and use it every quarter.

## Common mistakes

- Booking the whole elected credit as a reduction of income tax expense when it is being used against payroll tax.
- Netting the credit into the payroll tax accrual, so the quarter's employer tax disappears from the register and the Form 941 does not tie.
- Treating the credit as refundable: it only offsets employer Social Security and Medicare as they come due.

## Questions

### Does the payroll credit reduce payroll tax expense?

Under one reading, yes: the payroll offset reduces a payroll tax, which is not an income tax. ASC 740 does not specifically address a credit that can go either way, so presenting the offset as other income, or accounting for the credit under ASC 740, are the alternatives. Choose a policy, apply it consistently and disclose it.

### Does the credit reduce the payroll tax deduction on the income tax return?

No. §3111(f)(4) says the credit is not taken into account in figuring the deduction for those payroll taxes, so a company that books the credit against payroll tax expense has a book-tax difference to track.

### What if a quarter's payroll taxes are smaller than the credit?

Carried to the next quarter's Form 941 and Form 8974, and the next, until it is used.

## Terms on this page

- [Payroll tax offset](https://lopifi.com/md/glossary/payroll-tax-offset): An election by a qualified small business — gross receipts under $5 million and none before the last five years — to apply up to $500,000 a year of its research credit against the employer share of Social Security and then Medicare tax. Elected on Form 6765 with a timely original return, claimed on Form 8974 from the next quarter
- [Form 8974](https://lopifi.com/md/glossary/form-8974): The form attached to each quarterly Form 941 to apply an elected research payroll credit — first against the employer's Social Security tax, up to $250,000 a quarter, then the employer's Medicare tax — carrying what the quarter cannot absorb to the next
- [Research credit](https://lopifi.com/md/glossary/research-credit): A federal general business credit for qualified research expenses — computed on Form 6765 by the regular method or the alternative simplified credit, used against income tax, carried back one year and forward twenty when unused, or, for a qualified small business, elected against payroll tax
- [Payroll liabilities](https://lopifi.com/md/glossary/payroll-liabilities): What an employer owes on wages it has already paid — the income tax and the employees' share of Social Security and Medicare withheld from their pay, plus the employer's own payroll taxes — until it is deposited with the government. The withheld part was never the employer's money: IRS Pub. 15 calls it trust fund taxes

## Work with this entry

- [R&D tax credit, explained for founders](https://lopifi.com/md/accounting/rd-tax-credit): The R&D credit rewards qualified research spending. A young company under $5M of receipts can apply up to $500,000 a year against payroll tax instead.
- [Journal entry for payroll](https://lopifi.com/md/journal-entries/payroll): On payday, debit Wages and salaries for gross pay, credit Cash for net pay and credit liabilities for everything withheld. Book the employer's own taxes separately (debit Payroll tax expense, credit Payroll taxes payable), and clear both payables when they are remitted.
- [Journal entry for an income tax provision](https://lopifi.com/md/journal-entries/income-tax-provision): At period-end, debit Income tax expense for the total provision, credit Income taxes payable for current tax, and credit (or debit) the Deferred tax asset for the change in deferred tax, such as a net operating loss carryforward used this year.
- [Journal entry for capitalized software](https://lopifi.com/md/journal-entries/capitalized-software): Capitalize qualifying development cost by debiting Capitalized software and crediting the expense it was first booked to (usually wages). Once the software is ready for use, debit Amortization expense and credit Accumulated amortization each month over its useful life.
