Why it is booked this way

A finance lease is accounted for like buying the asset with a loan. The liability unwinds with interest, exactly like debt, and the right-of-use asset is amortized straight-line, exactly like a fixed asset.

Two expense lines appear in the P&L — interest and amortization — and because interest falls as the liability is paid down, total expense is higher early in the lease.

Common mistakes

  • Booking a finance lease as a single lease cost, which hides the interest from EBITDA calculations and covenants.
  • Amortizing the right-of-use asset with the interest method instead of straight-line.

Questions

Why is a finance lease front-loaded?
Interest is highest when the liability is largest, so a finance lease costs more in its early months and less later. An operating lease with the same payments shows one level cost; the total over the lease is the same.
When is a lease a finance lease?
When the lease transfers ownership, contains a purchase option the lessee is reasonably certain to exercise, covers the major part of the asset's life, or its payments amount to substantially all of the asset's fair value, or the asset is so specialized it has no other use to the lessor.
