What the entries do to the accounts

Every entry above posted to the ledger, starting from zero balances: the net debit or credit each account is left with. Debits equal credits, so the books still balance.

Why it is booked this way

Inventory is an asset until it is sold. Buying it swaps a liability to the supplier for goods on the shelf; the cost reaches the P&L only as cost of goods sold, when each unit ships.

A discount for paying early means the goods cost less than the invoice said. Crediting inventory records that lower cost.

Common mistakes

  • Expensing inventory when it is bought rather than when it is sold.
  • Recording the discount as other income under a perpetual system, which leaves inventory overstated.

Questions

Where does the discount go?
Under a perpetual system the discount reduces the cost of the inventory, so it is credited to Inventory. Under a periodic system it is credited to a Purchase discounts account that reduces purchases.
What does 2/10 net 30 mean?
2/10 net 30 means 2% off if paid within 10 days, otherwise the full amount in 30. Skipping the discount is the same as borrowing for 20 days at a high annualized rate.
