The R&D credit on the books
Research is expensed on the books; the credit is an income tax item against income tax and a disclosed policy choice against payroll tax, with the entries.
On the books, research is an expense when it's incurred. That's GAAP's rule, and the tax return's §174A is a separate one. Northwind's hypothetical 2027 payroll for StockMatch runs through payroll expense like any other wages.
The credit is harder, because it can land in two places. Used against income tax, it's an income tax benefit under ASC 740: it reduces current income tax expense, or, carried forward, it's a deferred tax asset judged for a valuation allowance. A startup with a full valuation allowance shows nothing on its income statement for a carried-forward credit.
Used against payroll tax, it offsets a tax that isn't on income, and GAAP doesn't say where that goes.
Reduce payroll tax expense
- Good at
- The benefit sits next to the cost it offsets
- Matches how Form 941 and Form 8974 report it
- Watch for
Payroll tax expense is shown net, so it no longer equals the rates times wages
- Best for
- Most startups using the payroll election: the simplest to explain
Other income
- Good at
Payroll tax expense ties to the register
- Watch for
A line in other income to explain
- Best for
- Companies that want payroll tax shown gross
Income tax benefit
- Good at
One place for the whole credit
- Watch for
- A benefit used against payroll reported in income tax
- Harder to read beside a valuation allowance
- Best for
- Companies that treat the whole credit as an income tax item
Here is the first presentation, for Q2 2028. The quarter's employer taxes are accrued as usual; then the credit Form 8974 applies clears the liability instead of cash.
Summarized for the quarter.
| Account | Debit | Credit |
|---|---|---|
| 6100Payroll tax expense | 8,415.00 | |
| 2100Payroll liabilities | 8,415.00 | |
| Balanced | 8,415.00 | 8,415.00 |
Q2 2028: the quarter's employer Social Security and Medicare, accrued as usual.
Presentation: a reduction of payroll tax expense.
| Account | Debit | Credit |
|---|---|---|
| 2100Payroll liabilities | 8,415.00 | |
| 6100Payroll tax expense | 8,415.00 | |
| Balanced | 8,415.00 | 8,415.00 |
Q2 2028: Form 8974 applies $8,415 of the credit, clearing the liability without cash.
After the quarter's accrual, booked the same way as Q2 2028's.
| Account | Debit | Credit |
|---|---|---|
| 2100Payroll liabilities | 8,415.00 | |
| 6100Payroll tax expense | 6,687.00 | |
| 1000Cash | 1,728.00 | |
| Balanced | 8,415.00 | 8,415.00 |
Q3 2028: the last of the credit, and cash for the rest of the quarter's employer tax.
In Q4 2028 there's nothing left, and payroll tax expense is back to the rates times the wages.
The research is an expense either way. The credit is an income tax item against income tax, and a policy choice against payroll tax: choose it, write it down and disclose it.

The words this lesson teaches
Each links to its glossary definition, which also names the authority behind it and the components that render it.
- ExpenseOutflows or other using up of assets, or incurrences of liabilities, from delivering or producing goods, rendering services or carrying out other activities — recognized when incurred, not when paid
- Income tax expenseThe P&L charge for income taxes — current tax payable for the period plus the change in deferred tax assets and liabilities
- Deferred tax assetFuture tax savings from deductible temporary differences and carryforwards, measured at enacted rates
- Valuation allowanceThe reduction of a deferred tax asset to the amount more likely than not (over 50%) to be realized
- Payroll liabilitiesWhat an employer owes on wages it has already paid — the income tax and the employees' share of Social Security and Medicare withheld from their pay, plus the employer's own payroll taxes — until it is deposited with the government. The withheld part was never the employer's money: IRS Pub. 15 calls it trust fund taxesConvention
