How they relate
Gross margin measures the product: how much of each dollar of revenue survives the direct cost of delivering it. Net margin measures the company: how much survives everything.
A software company with an 80% gross margin and a loss is not unusual — the gap is sales, marketing and R&D spent on growth. A falling gross margin is a different and usually worse signal, because it says each sale is earning less.
Questions
- Is gross margin the same as markup?
- No. Gross margin includes every cost of revenue — hosting, support, payment processing, third-party licences — not only the cost of goods for a physical product.
- Where does operating margin fit?
- Operating margin sits between them: operating income, after operating expenses but before interest and tax, over revenue.
